How to Value an HMO: Bricks and Mortar vs Commercial Yield Underwriting

Valuing an HMO is not the same as valuing a family home. How surveyors assess commercial yield valuations versus local residential comparables.

One of the most expensive misunderstandings in UK property investing occurs when an investor converts a standard residential terrace into a multi-let House in Multiple Occupation (HMO), expects a commercial valuation based on the rent, and gets down-valued by the surveyor back to standard residential bricks and mortar.

Bricks & Mortar Valuation vs Commercial Investment Valuation

When underwriting an HMO purchase or refinance, lenders and RICS surveyors use one of two distinct valuation methodologies:

1. Bricks and Mortar (B&M) Valuation

Under a B&M valuation, the surveyor values the property purely as a standard family dwelling house (C3 use class) based on recent sold comparables of similar 3 or 4-bedroom houses on the same street or postal district.

Even if the property generates £3,500 per month across six student or young professional rooms, the surveyor will ignore the rent roll if the property can easily be reverted to a family home or if the surrounding area lacks a liquid secondary market of HMO investor buyers.

2. Commercial Investment Valuation

Under a commercial valuation, the property is treated as a trading financial asset. The surveyor calculates the value by capitalising the sustainable net operating income (NOI) using a market yield or cap rate:

Commercial Property Value = Net Operating Income (Annual) ÷ Required Capitalisation Yield

For example, if a 6-bedroom professional HMO in Birmingham generates £42,000 gross rent per year, has verified operating expenses of £14,000 (management, council tax, utilities, maintenance, licensing), the net operating income is £28,000. If institutional and private buyers in that postcode transact HMO assets at an 8.5% yield, the commercial valuation is:

£28,000 ÷ 0.085 = £329,411

The Four Gates to Unlocking a Commercial Valuation

Lenders will only accept a commercial valuation if the property meets four strict underwriting criteria:

  1. Planning Status & Sui Generis: In Article 4 areas (where permitted development from C3 to C4 is removed), having full planning permission for C4 or Sui Generis (7+ occupants) creates a regulatory barrier to entry. Lenders recognise that competitors cannot simply open a rival HMO next door.
  2. Irreversible Layout: If every room has an en-suite pod, dedicated kitchenette, acoustic insulation between party walls, and commercial Grade A fire panel systems, converting the property back into a residential house would cost tens of thousands of pounds. This structural permanence encourages commercial classification.
  3. Specialist Commercial Lender: High street buy-to-let lenders (such as The Mortgage Works or BM Solutions) almost exclusively lend on bricks and mortar. Commercial valuations require specialist lenders (such as Shawbrook, Hampshire Trust Bank, InterBay, or Together).
  4. Proven Operational Track Record: Lenders prefer to see at least 6 to 12 months of documented AST tenancies and bank receipts proving the gross rent is realistic and sustainable over time.

Operating Expenses: The Secret Killer of HMO Yields

Many novice landlords calculate HMO returns using gross yields: (Annual Gross Rent ÷ Purchase Price) × 100. On paper, an HMO showing a 15% gross yield looks unbeatable. However, unlike standard single lets where tenants pay their own bills, HMO landlords almost always pay:

  • Gas & Electricity: Spiking commercial domestic tariffs often run £400 to £700 per month for a 5 or 6-bed house.
  • Council Tax: £150 to £250 per month unless individual rooms are banded separately by the VOA.
  • High-Speed Fibre Broadband & TV Licence: £50 to £80 per month.
  • Fortnightly Communal Cleaning: £120 to £180 per month.
  • Higher Letting Agency Fees: HMO management typically costs 12% to 15% plus VAT because of tenant turnover and room inspections.
